Probably I'm confused what you're looking for. Are you making a tool that takes a parameter, entered by the user, and sets the workspace environment? If so, then yes, arcpy.env.workspace = arcpy.GetParameterAsText(0) would make the workspace equal to the value entered in the first parameter slot. If not, what exactly are you trying to do?

Ah, in that case, I would read all your features into a dictionary, using Downstream ID as the key, then loop through all the features with an Update Cursor and look up the values in the dictionary to populate the current feature in the cursor, matching the current Upstream ID to the key in the dictionary.

Make a join, then calculate. edit: using Python, you may be able to read all features of one feature class into a dictionary (depending on feature class size), then go through the features of the other feature class using an Update Cursor to change values.

The ideal tool would be Identity, but it's only available with advanced license. Alternatively, first calculate the original area into a new field in your polygon file. Intersect it with the other file. This will leave you with a polygon showing only the overlap between the two files, but the attribute table will still hold the original area value. Calculate the new area into a new field. Calculate percent between original and new area.

I believe you can reference feature layers as strings - they created a feature layer using MakeFeatureLayer. To use as variable, you'd need to set the variable to the output of MakeFeatureLayer. Jonathan, can you print the where clause, an example of 'Feature', and show the attribute table with a feature that should match the query. The query is likely just not matching anything.
