What raster format is the DEM?  Have you tried processing a different raster format?  You can use the Copy Raster tool to convert the current raster into an IMG, TIFF, GRID, etc.  You might also try changing your output raster format for the tool. ... View more

The raster defining the cell size of the output raster does not have to be in the same extent.  Do keep in mind that the output raster will use the same coordinate system of the polygon layer.  If your input cell size raster uses 3 arc seconds then the tool will take the number (3) and apply it to the coordinate system of the polygon layer.  If it uses feet then your output cell size will be 3 feet.  I would recommend manually defining the cell size based upon the polygon coordinate system units. Also, you can define the processing extent in the environment settings so each conversion is consistent.  Keep in mind that if the polygon layers are not exact you will need to use the Snap Raster environment setting to get the cells to line up properly. ... I am not sure if those extensions are included; however, you can try a few things.  Open the ArcGIS Administrator and check to see that the tools are authorized. (Be sure to close ArcMap or it will not open.)  You can also go into ArcMap > Customize > Extensions and see if the extension is there.  If it is, then it has been installed, and if not then you will need to install the additional feature.  Check the box to activate the extension. vattarai, Sorry for not updating my progress..yes, I did re-creating the terrain and it works... terrain was successfully generated.. then, I created a raster files using 'Terrain to Raster' under 3D Analyst Tools in ArcToolbox.. however, the raster created looks so rough..Is it because of the 'Pyramid Level Resolution'..? because I've choose 2 for the Pyramid Level Resolution...what does it mean by 'Pyramid Level Resolution' and how it affect the raster file..? What you are seeing is the resampling method used during display.  Right click the image > layer properties > display.  Change the resampling method from Bilinear to Nearest Neighbor. ... View more

The error you are getting is caused by the environment settings.  If you resample the raster without those settings, the tool completes successfully.  When you set the processing extent and snap raster to the other image, you are getting the error.  This is because the extents do not overlap.  They are very far apart.  If you add them to ArcMap and zoom to full extent, you will see they are in two remote locations. ... Are the visible pixels from the source rasters or the mosaic dataset overviews?  Right click on the Image > Zoom to Raster resolution to see if the pixels display the same.
