Explanation of Upload Process

Just to get a better understanding of what is going on, what is the process when uploading
"Add an item from your computer or reference an item on the Web."?

I see that it makes a feature service and a shapefile and I also see that the feature service
is editable and the shapefile is not. Does ArcGISOnline create a feature service from the uploaded zip (shapefile)
and make the feature service editable since the actual uploaded zip (shapefile) can not be edited?

There are a lot of different types of items that exist in ArcGIS Online. Some are derived from data on your computer, like zipped shapefiles, others exist on the web, like a URL to a map service running on your ArcGIS Server, or a URL to a web mapping application.
