My colleague at work was asking me about this, I too had never used it. So I started digging around in the help file and found almost nothing about it! Seems odd that such a prominent part of the dialog has nothing about it! So anybody from ESRI reading this should talk to the team that develop the help material. I'm using 10.4.
I tried searching help using the terms feature exclusion, excluded features and variations of these and nothing came back.
I continued digging and discovered 2 buttons that are not exposed as part of the default interface, they need to be added to a tool bar to be used.
Once these are added and a selection exist they activate and you can exclude features not part of the selection, or restore excluded features. Looking at the layer properties you can see these buttons are populating that part of the dialog.
So there you are some nifty functionality buried away in ArcMap with no help to support it...

Today I stumbled upon this after I did some editing. The weird part is that only 1 feature got put into that "feature exclusion" list for the layer. The only way that could happen, according to the documentation and software, is if I had selected ALL the road features in the layer, except for that 1 road feature, and then clicked on the custom button to "Exclude Unselected Features" (which I don't have added to my toolbars nor have a keyboard shortcut assigned to it).
That is most definitely something I didn't do, so the only thing I can chalk this up to is a bug in ArcMap. I've been working with ArcMap for 13 years and I've never seen this happen before. It's super strange. Glad to know I'm not alone!
