If I had a layer containing state boundaries, and then another containing town boundaries, how would i go about using the two layers to select all the towns within one particular state?
if you make a selection in the state to highlight the state you want, then do a select by location of the towns layer, the selection in the primary layer will limit the results to those towns associated with that state. You might have to be careful to your selection choice... since a town can traverse two states, so an intersect would probably suffice.

a spatial join would also work as well as other options... Spatial Join—Help | ArcGIS for Desktop so give those a try first.
