I have been struggling with this for days and have not found a solution.  First I had problems even connecting the the SQLexpress instance but figured out that it was the firewall preventing me from accessing from another computer.  I turned off the firewall and I can connect to SQLExpress and create a geodatabase but as soon as I try to create a new feature dataset, I get "Cannot connect to Database. Bad Login User"  If I disconnect and reconnect, that geodatabase also disappears.

I have reinstalled sqlexpress about 20 different times trying different things to no avail.  Anyone have any suggestions?

I am having the same problem. Anybody have an answer? I have added the ArcServer account (arcgis) to the SQL Server list of logins and even granted sysadmin privileges. Still not working.

I actual did find the solution. I called ESRI support and had to create a license file in the registry. For some reason the server would not store the license file even with admin access. We had to create a new file and enter the authorization numbers by hand.  I can give you instructions to try on Monday morning or you can call ESRI support, they said it may be a bug.
